Aramco’s interest in global commodities was reported on May 22 by WSJ. This follows their entry into the motor oil business through the Orizon brand which was launched in december last year to meet the needs of the domestic market. The acquisition of the Valvoline brand marks the oil giant’s entry into the global lubricants club, where all the other major oil players compete for market share.

For Valvoline, this is a synthetic sale-leaseback of the lubricants business, as the company would continue to get the proceeds of its divested business to serve its customers. However, he is coming out of an industry that has an uncomfortable exposure to gross margin volatility that cannot be easily mitigated without executing a successful and costly upstream integration. As a result, the company does not have the luxury of competitive pricing for raw materials and is also exposed to supply chain challenges.

With this sale, the risk is essentially ceded to Aramco, which can manage it relatively easily, given its presence across the entire value chain in the downstream segment. This sale also binds the two parties through a long-term product supply agreement, which should mitigate supply risk for Valvoline and revenue risk for Aramco.

On the other hand, the Retail Services activity enjoys a very comfortable market position and is set to develop even further. For fiscal year 2021, the company recorded “a rate of more than 50 oil changes per day throughout the system, significantly exceeding the industry average, which is in the low 30s.“This would encourage any management to allocate more resources to this side of the business, where it holds a strong competitive advantage over other players in the market.

Valvoline is largely comfortable with its debt position due to maturities having been extended to the years 2030-2031. The company has been very careful in managing debt issuance, and currently 87% of outstanding borrowings had fixed rates (Source: Fiscal 2021 – 10K Filing). The net proceeds of the sale of 2.25 billion dollars are intended by the management to pay a good dividend (cash and/or buyback of shares), to repay the long-term debt (2030). It also plans to increase its market share in retail services by opening new locations and expanding existing facilities. After all, the company is bragging about fiscal year 2021 as 15e consecutive year for same-store sales systemwide, having added 132 additional stores.

For the acquirer, Saudi Aramco (ARMCO), this allows them to better establish themselves in the lubricants industry, where the major global players are already competing through their strong brands. According to the latest 10K record (fiscal year 2021), Valvoline currently ranks third among passenger car motor oil brands in the US DIY market by volume. The long-term product supply agreement to be signed by both parties would also set a volumetric floor for the buyer. If Aramco could improve product pricing, given its natural cost advantage, and inject enough capital to expand its footprint globally, it might be able to gain more market share. There is a strong possibility of adding at least $400-500 million in annual sales from the EMEA push that Aramco can easily handle over the next two years. With the tailwinds of cost advantage and proximity to location, margins are expected to improve further, accelerating the recovery period.

EBITDA generated by the Global Products segment last year was US$327 million, which was achieved thanks to the 160.9 million gallons sold by the company in 2021 (2022 projection – 169 million gallons). The business generated more than $200 million of discretionary free cash flow, implying a reasonable valuation multiple, despite margin pressure during 2021. Improvements in key performance indicators should unlock even more value from Aramco with strong monetary support and relatively better distribution channels available to them.

Valvoline shareholders are the most obvious beneficiaries on two fronts: 1) a one-time high potential dividend; and 2) company orientation shifted to a less volatile business segment. The higher dividend would certainly be a relief in the inflationary environment as well as continued participation in a business that is free to focus on core competency with key risk mitigated.

It is rare to find such a transaction where the stakeholders are ready to benefit in their respective fields. The key that could ruin everything for Valvoline and Aramco, however, is poor business performance, with management unable to take advantage of the strong hand they have been offered. However, shareholders can at least preload their returns with the cream to be received as well, should the Retail Services business continue on its current growth trajectory.

A recent opinion from the Federal Circuit sheds new light on two aspects of patent strategy: the experimental use exception to the sale prohibition to the validity of the patent; and the role of a legal opinion of non-infringement in reversing a treble damages award.

The bar for sale

The sale ban prevents an inventor from obtaining a patent on an application filed more than one year after the date of the first sale of the product or, if later, the date on which the invention is “ready”. for patenting.

The inventors in Sunoco Partners Marketing & Terminals LP v US Venture, Inc. controlled MCE Blending (MCE), which had a long-standing relationship with Equilon Enterprise LLC. Equilon has agreed to be the first commercial customer for MCE’s new product, which automatically blends gasoline and butane as the mixture is loaded onto trucks for delivery. The contract called for the product to be tested twice – once before delivery and once after.

The inventors filed a patent application covering the product one year and two days after the conclusion of the Equilon contract. Thus, the one-year period granted for filing a patent application may have expired. However, the Supreme Court has ruled that inventors can delay filing a patent application in order to engage in authentic efforts to perfect an invention or to determine if it works. The inventors testified that they considered this installation to be experimental.

MCE was eventually purchased by Sunoco, which then sued US Venture for using a product that infringed the patent issued to MCE’s inventors. US Venture argued that the patent was invalid because the patent application was filed more than a year after the execution of the Equilon contract. Sunoco countered by saying the contract involved experimental use. The trial court accepted Sunoco’s argument and ruled that the sales ban did not apply.

On appeal, the Federal Circuit panel decided otherwise. The contract with Equilon was not only characterized as a sales contract, the court noted, but said that MCE “developed” (rather than “is developing”) equipment for mixing gasoline and butane at the terminals. The contract provided for a transfer of ownership of the equipment upon completion of on-site testing, which the Federal Circuit interpreted to mean that the contract was not for experimentation, but for commercial sale.

Regarding pre-installation testing, the court noted that it was not a necessary part of the contract and was performed without the customer’s involvement. The court treated post-installation testing as ordinary acceptance testing that would be performed in any sale of complex equipment. The testing protocols set out in the contract were designed, the court said, to confirm that the equipment met contractual performance guarantees, not to conduct experiments.

Legal notice and treble damages

US Venture was aware of Sunoco’s patent when it ordered the allegedly infringing equipment and appears to have had the supplier design it by adding a reservoir between the mixing unit and the “rack”, the equipment that dispenses the fuel to trucks. US Venture asked a patent attorney to render a notice of clearance stating whether the device so designed infringed Sunoco’s patent. The lawyer requested technical information about the system which was never provided. Eventually, however, he opined that the US Venture system did not infringe Sunoco’s patents.

The trial court found the notice insufficient for two reasons. First, the review described the US Venture system as involving manual adjustment of the butane mixture, even though its automatic mixing was a key feature of both the US Venture equipment and the Sunoco patent. Second, the attorney was unaware that mixed gasoline could enter and exit the added tank at the same time, apparently rendering that tank irrelevant. (Its potential significance was that further adjustments to the mixture could be made at the tank, which seems unlikely if gasoline is flowing through the tank to the rack.)

The trial court ruled that the opinion letter was not based on US Venture’s best known information and that US Venture had not reviewed the letter for accuracy. Thus, US Venture’s claim that the public relied in good faith on the advice was dismissed, leaving US Venture vulnerable to an award of increased damages. The trial court then tripled the $2 million in damages awarded, largely based on perceived misconduct during the litigation, including failure to produce documents upon discovery and provide statements with false statements.

On appeal, the Federal Circuit contradicted the trial court’s finding that the attorney issuing the non-infringement opinion did not know that mixed gasoline could enter and exit the tank at the same time. He referred to his deposition testimony to make this point, although at trial he seemed confused about it. The Federal Circuit made no mention of the trial court’s argument that the non-infringement notice described the US Venture system as one that accomplished mixing manually rather than automatically.

Having thus reinstated the non-infringement notice, the Federal Circuit ruled that US Venture had a good faith belief that its product was not counterfeit. With this finding, the other reasons given by the trial court for awarding increased damages disappeared because they were unrelated to the underlying act of infringement.

I re-send

The Federal Circuit returned the case to the trial court for reconsideration of the sales ban, specifically to determine whether the “patent-ready” component of the sales ban had been complied with at the signing. of the US Venture sales contract. The Federal Circuit notice provided for the possibility that the invention was not ready for patenting until the pre-installation tests described in the contract of sale had been performed, in which case the patent application would have been filed on time.

Lessons to be learned

The most obvious lesson from this case is to file patent applications as soon as possible so that prohibition of sale does not become an issue. This, however, raises the question of what “as soon as possible” means. If the invention is not fully developed, the patent application may not adequately describe the technology as it eventually emerges as a product or service.

This brings us to the next precaution: emphasize in all dealings with third parties the experimental nature of work in progress to test and develop new technology. If the wording of the contract with Equilon had been called an “Experimental Installation Agreement” and included provisions that MCE would modify hardware and software based on the results of acceptance testing, the Federal Circuit might have accepted the experimental use theory as a means to avoid bar on sale.

Plus, there’s the precaution US Venture took: obtaining a non-infringement notice when design success around a patent was at stake. This step appears to have saved US Venture $4 million. dollars, the improved compensation for damages withdrawn by the federal circuit. With huge liquidated damages becoming more and more common, avoiding the risk of triple jeopardy is worth far more than the cost of the opinion.

Even with this success, however, there are ways in which US Venture could have reduced its risk. The failure to provide the patent attorney with the information he requested so that he could obtain a correct description of the US Venture product harmed US Venture in the trial court. The same goes for the fact that US Venture did not review the opinion to ensure that it contained the correct facts. In the end, none of this mattered to the Court of Appeal, but those seeking to protect themselves from treble damages for willful infringement should be more cautious.

CDK Global Completes Sale to Brookfield Business Partners

This week, Greenfield looks at the implications of a private equity player Brookfield Business Partners to acquire Global CDK and take it private.

Last week, CDK Global completed its sale to Brookfield in a roughly $8.7 billion deal. CDK’s shares are no longer listed on the stock exchange.

Typically, in these types of deals, the private equity investor tries to minimize the equity control they need to achieve, by leveraging the business with as much debt as possible. So it’s less about trying to come up with a plan to double the income and more about putting in as little money as possible and then using the profits over time to pay off the debt incurred to acquire the asset.

What is typical is a five to seven year “holding period” after which the private equity firm either sells to another private equity firm or takes the company public.

Brookfield is no stranger to the automotive retail category. Until recently, it owned Capital Automotive, a provider of real estate financing for car dealerships, until it sold the business for $3.8 billion in February.

After a three and a half year hiatus, Brian MacDonald has returned to CDK Global in his former role as CEO. He replaces Brian Krzanich who replaced him in November 2018. MacDonald led the company from January 2016 to November 2018.

CDK’s board of directors, including Krzanich, resigned from the board at the end of the sale.

CDK Global has made several other management changes, including:

COO Joe Tautges remains with the company as a special advisor to the CEO, but the role of COO has been eliminated.

Amy Byrne, director of human resources, left her post last week. Amy Smith, formerly vice president of human resources for the sales and operations organization, has been named the new head of human resources.

Financial director Eric Guerin will leave on Friday July 22. Vlad Dvoskin, vice president of finance, will serve as interim chief financial officer as a permanent successor is found.

The company has announced that there will be additional management changes and likely a refocusing of personnel and assets.

Ron Frey, who was CDK’s executive vice president and chief global strategy officer from 2017 to 2019, has also returned to the firm as part of the new investment team and sits on the board, which includes MacDonald and members of the Brookfield team.

So what are the implications for dealers who are CDK customers?

MacDonald says the company is committed to investing in its technology to help dealers sell and service vehicles and does not plan to falter in supporting its customers.

CDK’s shares are no longer publicly traded, so CDK’s financial information will not be broken down or reported.

Being private should allow CDK to make long-term investments, and not be beholden to the typical quarterly cycle of public companies.

The company announced that it would focus on four key areas:

First, continue to invest in upgrading technology.

Second, to improve the dealer experience by facilitating business relationships with CDK.

Third, streamline the data strategy by leveraging CDK’s data assets, including its third-party access program, Fortellis, and its Neuron data management solution – look to CDK to develop a comprehensive strategy that delivers better value to its dealer and OEM customers.

And fourth, evaluate and prioritize past and future investments and acquisitions.

There will be pressure to increase revenues and profits. However, there will be less quarterly pressure than public companies typically feel, and they should have more ability to focus on longer-term strategic initiatives.

There are rumors that some of the more recent acquisitions may be re-marketed and sold.

Additionally, the company will phase out some older products, MacDonald said, including the cloud-based Drive Flex DMS product in favor of modernizing its broader DMS platform.

It is very likely that they will look for ways to increase both the number of resellers and the average spend per reseller per month. Both could be a challenge considering they are already at 9,181 dealerships paying $9,369 per month and are far larger than any other software provider in the AutoTech space.

A key part of this story is Brookfield’s faith in the dealership model, as evidenced by its $8.7 billion investment.

The dark horse to watch in the DMS race is Tekion, which raised $250 million last October at a valuation of $3.5 billion. They bring a more cloud-based approach which is refreshing for many OEMs (some of whom have invested in the business) as well as dealers, who have been looking for an alternative to older players for some time.

I will continue to monitor new developments in the DMS space and on CDK Global in particular and will report here on the Friday Five as new developments emerge.

Preteckt

Preteckt is a maintenance-focused AI and IoT company to increase vehicle uptime, improve safety, reduce costs, support maintenance personnel, and enable the future of work. It helps technicians identify and get to root causes 40% faster.

Preteckt develops next-generation sustainable fuel vehicle technology and helps service providers transition from legacy technologies to green technologies.

Maintenance, maintainers and digital workflow are their initial area of ​​focus.
